What Is Profit Margin?
Profit Margin measures what percentage of revenue becomes profit. It's one of the most important indicators of a company's financial health and operational efficiency.
There are three main types of profit margins. Gross Profit Margin, calculated as (Revenue minus COGS) divided by Revenue times 100, shows production efficiency and is highly industry-dependent. Operating Profit Margin, calculated as Operating Income divided by Revenue times 100, includes operating expenses and is a better operational measure since it excludes interest and taxes. Net Profit Margin, calculated as Net Income divided by Revenue times 100, is the most comprehensive measure after all expenses—the "bottom line" percentage.
Industry benchmarks vary significantly: Software and SaaS companies typically achieve 15-25% net margins, Financial Services 15-20%, Healthcare 10-15%, Retail 3-5%, and Grocery stores just 1-3%. Always compare margins to industry peers rather than across different sectors.
Good profit margins indicate pricing power over customers, cost control discipline, competitive advantage, and room for error during downturns. When analyzing margin trends, expanding margins suggest increasing efficiency, stable margins indicate consistent operations, and shrinking margins may signal competitive pressure or rising costs.
For effective analysis, compare margins to direct competitors, track trends over at least five years, understand industry norms, examine all three margin types together, and check for one-time items that might distort the numbers.
